When this was printed, combat damage didn't go on the stack (as there was no stack, just batches, and the ungodly awful "on the way to the graveyard" rule), so it functioned pretty much the same as it does post-M10.

You are correct. No damage is dealt. The M10 rule change basically just took away priority between the "deals damage" and "is dealt damage". Now it is just a single phase (Combat Damage) and the second event happens immediately after the first. Sort of like the Draw Step and Clean-up Step, no one gains priority during that part of Combat.
With current rules, the only way to "deal damage" and then having priority before your creature is attacked back is using First/Doublestrike. Even then, it follows the same rules. Damage is dealt and marked on the creature immediately.

Good ol' Blinky! Not the most powerful creature ever, but notoriously tough to kill. Prior to the advent of split second, there pretty much wasn't any decent way to make this guy go away forever, short of discard or milling it away before it hit play.

Yes, it certainly is an activated ability. Furthermore, Sudden Spoiling would remove it from the battlefield, as would Sudden Death and Sudden Shock. Removing it through discarding is also a natural choice as Gaussgoat pointed out.
The awesome utility of this card calls for beefing up. Perhaps one way of doing this is through Auras, i.e. creature enchantments. Auras, however, are notoriously bad. Thus, I suggest Umbra Mystic and four copies of Blessing or Unquestioned Authority.

I have always loved this card, and not just because it could be used as a nigh unkillable blocker.
A long time ago, I was in love with a girl, and through some convoluted interactions, she got the personal pet name "Glowworm" from me... And once, I spent the night at her place, and deep in the night, I could not sleep, and I had this card with me, and scanned it on her computer, and set it as her desktop background. She loved it. :)
Though forever we will wonder why Blinky does not fly.

Amazing? Try "amusing". While it was hard to kill, Blinking Spirit was still costly even for it's day. It was only when they shaved on mana off, and gave it flying (Fleeting Image), that people really played it.
"Why would people play only with the Image."
Flying was a big reason. Being blue helped as well.
